Originally I had concepted that the dream and nightmare worlds and their creatures were created by god and satan respectively, however, there were a couple' flaws in that theory, A) it would have been a mono-religious theorem and B) it would have conflicted with the idea that dreams and nightmares are on neutral grounds of good and evil, being neither one nor the other.
So whom to cast as Yö's (and her kinds) creator, creating other/new god figures would have been an option, but then I remembered what nightmares are essentially about and most of them have to do with the fear of our own mortality. Death just seemed like a natural choice after that, but I had concepted earlier that Yö was created by someone only referred to as 'mother', so it came to be that death preferrs a female appearance in Yö's world...
So much for explaining this...sorta. If you feel you have input, I'll be glad to discuss =^-^=

This made me want to write. This was just the first thing that came to mind.
It was less that she appeared out of the nightmare and more that the dream itself seemed to ebb around her. Her robes moved about her body like the smoky shadows of clouds on a moonlit night. Each flutter sounded like a short and ragged breath, subtly louder with each of her approaching steps. I couldn't meet her eyes, but I could feel them just the same, her dim orbs gazing without emotion or purpose. The stillness that surrounded her was true madness, for no cold, no pain, no sadness, no joy or laughter could touch her, yet she was drawn to them all without ever knowing why. It was in that last moment I understood her, cool crescents of tears gathering beneath my eyes. I fled, by god, I fled as she came closer, waking to the sound of my own scream's dieing echoes.

[sorry for the epic textwall. i've had these ideas in my head for ages, and they just sort of all ejaculated out just now...]
dreams and nightmares are the same thing. there is no dividing line between them- its only our perceptions of them that create a disparity
two people could dream of the same thing- one would see it as a nightmare, the other would see it as an amazing dream
a Christian person will see dreams/nightmares as god/satan. just as any other religion would cause the phenomenon to be viewed differently
saying dreams and nightmares are the same thing is like saying the only colours are black and white... with this said and unlike colours; the task of categorizing dreams is near-impossible, because they are as varied and subjective as human emotion can be
rather than trying to categorize each and every facet; below i have put together a broad, overall view of dreams in order to put meaning to this random firing of synapses i experience when i sleep.
Essentially, I believe they are a personalized means of purifying the soul / consciousness by bombarding it with fears and joys.
think of it as a means to create equilibrium and subsequently; peace of mind
facing your fears in your own self-made reality is a way for you to try and understand them, though most people are so terrified, they refuse to think about it any further and try and escape. usually these people will suffer the nightmares over and over until they understand them.
(similar to the Christian idea of hell... the part of you that burns is the part of you that remembers your life)
being shown joys and pleasures is a similar process. seeing things that you desire greatly over and over again will eventually trivialize and dull their impact on you. or, the dream will cause you to aspire to physically obtain that very thing in real life and then doing that will trivialize / dull the impact of the object/thing
again, its a means of finding/creating balance in your mind
when you meet 'death', what you experience is pretty much a super-intense version of the above idea
your consciousness will drift through various astral planes and basically be taken on a tour of its own existence / fears / loves, guided by your death-self, which is an extension of your mind from a higher plane of existence (you were correct in saying that death would take on your own visage)
you will be taken on this journey until your soul is purified, and essentially your ego dies
being guided by your higher-self is possible because where that higher-self comes from (another dimension), time doesn't exist the same as it does here. everything that has been / can be / will be is all happening at once for eternity. think of it as an infinite fractal array of probability
now where this shit gets deep is here:
we all have the same higher-self.
of course this theory is full of holes.. but i feel so far this is the hypothesis which best fits with my experiences of dreams (and that of my close friends whenever i get the chance to test my theories on them)

In general I'll agree with your idea that dreams are part of self experience, though I'd more concept that, while nightmares are your minds way of preparing you for the unexpected and experiencing and understanding your own fears, dreams are more of a way of your mind understanding the day it has lived and learning what it is that one craves.
In those regards I guess I can agree with your idea that dreams are meant to make you aspire. owever, I have experienced that some dreams can be little glimpses and windows into future events, which has created quite a number of dejavú's on my part. First off, allow me to say "sweet picture".. Thats the reason I made this post in the first place... Though I forgot to mention it...
Mainly just the idea of being composed of a smoke/ether-like substance. It would be cool to see a large battle scene between two entities / armies composed of a semi-physical substance.. Maybe I will steal your idea :3
Anyway, leave to me to make a big deal of anything whenever I get the chance XD
I'm usually able to suppress my urge to rant pretentiously about metaphysical stuff, but if its late enough at night, I lose most of my self control...

I think I will do myself a favor and write a proper hypothetical essay and try and explain myself better- just so its out of my head and I stop thinking about this stuff. It would need diagrams too.. Its tough to use words to describe what a an infinite array of probability-points (life events / possible events / past events) forming an ever-expanding fractal pattern containing more sub-arrays would look like...
Or maybe I should go do something useful like open Flash haha.
I believe all theoretical physics exists only to give artists something to think about while they wallow in epic procrastination...
