From what I remember from watching my friend play, Curly Brace somehow gets knocked out near the end of the game and you have to carry her to safety.
I think it started with you both underwater though, so I wasn't sure.

Yes it does start underwater. After the first battle with the island core, water floods the chamber. In a last ditch effort to save at least one of you, Curly gives you her air tank. If you found the tow rope, you bring her to safety it's truly a touching moment in the game. :)
